Sri Lanka’s economic recovery faces a dangerous combination of domestic structural weaknesses and external shocks, with the Institute of Policy Studies of Sri Lanka (IPS) warning that climate resilience, energy security and economic competitiveness must become central to the country’s long-term development strategy.
The IPS annual report, Sri Lanka: State of the Economy 2026: Policy Choices for Durable Growth, cautions that the country cannot secure lasting economic progress simply by restoring financial stability. Its ability to withstand future disruptions will depend on whether policymakers address vulnerabilities in energy, agriculture, infrastructure, labour markets and social protection.
The warning comes as climate-related disruptions, including Cyclone Ditwah cited in the report, and global energy shocks demonstrate how quickly external events can threaten economic activity, livelihoods and household finances.
For an economy with limited fiscal and external space, the consequences of inadequate preparation could be particularly severe. Disaster recovery can divert public funds from development priorities, disrupt production and transport, damage agricultural output and place additional pressure on vulnerable communities.
The investigative question is whether Sri Lanka’s development planning gives sufficient priority to preventing such losses instead of repeatedly allocating scarce resources to emergency responses after disasters occur.
IPS identifies investment in renewable energy, food systems, infrastructure and disaster preparedness as essential measures for reducing exposure to future shocks. These priorities also have direct economic implications.
Greater renewable energy capacity could reduce exposure to international fuel-price volatility, while stronger domestic food systems could improve resilience against supply disruptions. Better-designed infrastructure and disaster preparedness could reduce damage to businesses, public assets and household incomes.
However, achieving these objectives requires more than announcing ambitious development targets. Public investment must be supported by credible project appraisal, transparent procurement, effective implementation and measurable outcomes.
Energy policy is especially important because unreliable or expensive energy can undermine manufacturing, agriculture, tourism and export competitiveness. A country seeking to expand private investment cannot ignore the relationship between energy costs, business confidence and productivity.
Agriculture presents another critical vulnerability. Climate-related production losses can affect rural incomes, food availability and prices, placing additional pressure on households already struggling with the cost of living. Investments in resilient farming, water management, storage and distribution could therefore serve both economic and social objectives.
The report also draws attention to regional development, urbanisation and changing population dynamics. These issues require coordinated planning to ensure that infrastructure, employment opportunities and essential services keep pace with shifting economic and demographic needs.
Equally important is the social dimension of resilience. Workers displaced by economic restructuring and households affected by disasters require effective protection. Without adequate safeguards, the costs of reform and climate-related disruptions can fall disproportionately on vulnerable groups, weakening public confidence in the recovery process.
IPS argues that better-quality jobs, stronger human capital and measures to address skills gaps are indispensable to inclusive growth. This places responsibility on policymakers to connect education and training with the needs of an evolving economy.
The broader danger is that Sri Lanka could achieve short-term growth while leaving its underlying vulnerabilities unresolved. An economy dependent on fragile infrastructure, imported energy, climate-sensitive livelihoods and insufficiently productive employment would remain exposed to repeated setbacks.
The government must therefore demonstrate how its investment priorities, energy strategy, agricultural reforms and disaster-preparedness measures fit into a coherent development framework.
Sri Lanka’s next economic test is not merely whether growth continues, but whether the country can withstand the next shock without sacrificing fiscal stability, employment or household welfare.
