The Liquid Network is running again, but nobody can cash out. Peg-outs, the process of turning Liquid Bitcoin (L-BTC) back into real Bitcoin, remain suspended while the sidechain’s reserve sits about 603 BTC short, according to The Defiant.
Liquid says redemptions will not return until the reserve fully backs every L-BTC in circulation and its security reviews are complete.
How a software bug drained the reserve
The trouble began on September 6, 2026. A bug in Elements, the software that powers Liquid, allowed someone to create and redeem L-BTC without authorization.
Approximately 3,996 to 4,000 BTC left the federation reserve. That haul was valued at around $320 million at the time.
The federation reserve had held roughly 4,205 BTC before the exploit. At the worst point of the crisis, it was down to just 197 BTC.
White-hat actors returned roughly 3,400 BTC by September 7, about a day after the drain.

That recovery still left between 598 and 603 BTC unreturned. Around mid-September, the reserve was reportedly covering about 86% of outstanding L-BTC supply.
The signing keys held by federation members were not compromised. Neither was SideSwap’s Peg-out Authorization Key.
What is working and what is not
Liquid restarted normal block production and user transactions on September 10, 2026. People can send and receive L-BTC inside the network again.
As of October 11, 2026, peg-outs remain on hold. Liquid has tied a restart to several conditions.
- Full restoration of 1:1 BTC backing for L-BTC
- Upgrades to the Elements software
- Completed security audits
- Changes to key management, notably a move to cold storage
Blockstream CEO Adam Back has assured stakeholders that the 1:1 peg will ultimately be covered. No specific date for resuming redemptions appears in the available reporting.
Other assets issued on Liquid escaped the damage. USDT and tokenized real-world assets on the network were not disrupted and have returned to normal operations.
Background: what a federated sidechain actually is
Liquid is a Bitcoin sidechain managed by Blockstream. Users lock BTC with a federation, a group of members who jointly control the reserve through multisig. In return, they receive L-BTC, which is meant to be redeemable one-for-one for the Bitcoin held in that reserve.
The arrangement is called a two-way peg. Bitcoin goes in, L-BTC comes out, and the reverse should work just as smoothly.
That design depends on two things holding firm: the integrity of the multisig reserve and the reliability of the software enforcing the peg. In September, the second one failed.
What this means for L-BTC holders and the sidechain model
For anyone holding L-BTC, the immediate issue is liquidity. A token that cannot be redeemed for its underlying asset behaves differently from one that can, even if the issuer promises full repayment.
The 86% coverage figure frames the risk. Most of the backing is there, but the gap is real, and closing it depends on the shortfall being filled through means the reporting does not specify.
Liquid’s insistence on full backing before reopening redemptions is the cautious path. Restarting peg-outs at 86% coverage could invite a rush for the exits, leaving the last redeemers with nothing to claim.
The planned move toward cold storage also signals a shift in operational priorities.
